The Challenge is a level made by Glubfub, the keeper of the Vault of Secrets. To unlock his level, you must enter "the challenge" into the box above him. After doing so, Glubfub will respond "My level? You want to try it?!" Then, a button appears above the wooden door with "The Challenge" written above it. He also tells you that you need 200 diamonds to unlock The Challenge.
